CDOs and the financial crisis: Credit ratings and fair premia

نویسنده

چکیده

We study risk and return characteristics of CDOs using the market standard models. We find that fair spreads on CDO tranches are much higher than fair spreads on similarly-rated corporate bonds. Our results imply that credit ratings are not sufficient for pricing, which is surprising given their central role in structured finance markets. This illustrates limitations of the rating methodologies that are solely based on realworld payoff prospects and do not incorporate risk premia. We also demonstrate that CDO tranches have large exposure to systematic risk and thus their ratings and prices are likely to decline substantially when credit conditions deteriorate.

The financial crisis in an operational risk management context - A review of causes and influencing factors

Global macroeconomic imbalance combined with deregulation of US banks and increasing US real estate prices formed the basis for aggressive growth in worldwide trading of so called Collateralized Debt Obligations (CDO), i.e. similar loans pooled to create a financial derivative that can be bought or sold. The CDOs consisted mainly of prime and subprime housing loans, where the latter type is cha...

Do correlated defaults matter for CDS premia? An empirical analysis

Correlated defaults and systemic risk are clearly priced in credit portfolio securities such as CDOs or index CDSs. In this paper we study an extensive CDX data set for evidence whether correlated defaults are also present in the underlying CDS market. We develop a cash flow based top-down approach for modeling CDSs from which we can derive the following major contributions: (I) Correlated defa...

Corporate Credit Risk Premia

We measure credit risk premia—prices for bearing corporate default risk in excess of expected default losses—using Markit CDS and Moody’s Analytics EDF data. We find dramatic variation over time in credit risk premia, with peaks in 2002, during the global financial crisis of 2008-09, and in the second half of 2011. Even after normalizing these premia by expected default losses, median credit ri...

The Term Structure of Money Market Spreads During the Financial Crisis∗

I estimate a no-arbitrage model of the term structure of money market spreads during the financial crisis to attribute movements in spreads to credit and liquidity factors. The model restrictions imply that longer-term spreads are linear, risk-adjusted expectations of future short-term spreads. This linear representation of spreads can be partitioned into two components: one related to time-var...
